LIFO Reserve: How to Calculate It, Book the Adjustment and Disclose It

Last updated: October 11, 2026 · Independent guide · We do not sell rankings or coverage.
The LIFO reserve is the difference between what your inventory costs under FIFO (or the standard or average cost your ERP carries) and what it costs under LIFO. A company that elects LIFO for tax usually keeps FIFO or standard cost in its perpetual system, runs a dollar-value LIFO calculation at year end (estimating it at each interim close), and books the change in the LIFO reserve to cost of goods sold. Below are the formula, the entries, a worked example with layers and a price index, the rules, and how NetSuite, Prophet 21 and LIFO calculators handle it.
The LIFO reserve formula and journal entries
Compute inventory at LIFO cost for each pool, then compare it with the balance in your books:
LIFO reserve = inventory at FIFO, standard or average cost (per the ERP) − inventory at LIFO cost
LIFO adjustment for the period = ending LIFO reserve − beginning LIFO reserve
The reserve is a contra-inventory account. The item-level inventory account keeps its FIFO or standard balance, and only the change in the reserve passes through the income statement.
| Account | Debit | Credit | Note |
|---|---|---|---|
| Reserve increases (usual in inflation): Cost of goods sold, LIFO adjustment | Increase amount | Use a separate COGS sub-account so the LIFO effect is visible in margin reporting. | |
| LIFO reserve (contra inventory) | Increase amount | Reduces net inventory to LIFO cost. | |
| Reserve decreases (deflation or a layer liquidation): LIFO reserve | Decrease amount | Moves net inventory back toward FIFO. | |
| Cost of goods sold, LIFO adjustment | Decrease amount | Lowers COGS and raises gross margin. | |
| Interim close: Cost of goods sold, LIFO adjustment | Year-to-date estimate less amount already booked | Based on the projected year-end LIFO calculation or a year-to-date calculation. | |
| LIFO reserve (contra inventory) | Same amount | Trued up to the actual calculation at year end. |
Why the ERP stays on FIFO or standard cost
Perpetual item-level LIFO is a different calculation from dollar-value LIFO, which pools inventory and measures it in base-year dollars. Treasury Regulation §1.472-8 requires distributors to pool “by major lines, types, or classes of goods” and requires manufacturers to use natural business unit pools unless they elect multiple pools (eCFR, 26 CFR 1.472-8, current as of October 7, 2026).
The conformity regulation also leaves room for a FIFO perpetual. Treasury Regulation §1.472-2(e)(1) says that using a non-LIFO method for internal management reports, for reports covering less than a full taxable year, and for supplemental or explanatory information does not violate the conformity requirement (eCFR, 26 CFR 1.472-2, current as of October 7, 2026). PwC’s inventory guide notes that perpetual inventory records are generally kept on a FIFO or average cost basis (PwC Inventory guide, section IV 3.5.2, December 2021).
If your ERP carries standard cost, start from standard cost adjusted for capitalized variances; PwC notes that standard cost is acceptable only when variances are treated so that inventory approximates actual cost (PwC Inventory guide, section IV 1.4.2, December 2021). Our guide to standard cost vs actual cost covers how those variances are captured.
Worked example: dollar-value LIFO with one pool
Illustration only. All figures below are constructed for this example. A distributor adopts LIFO for its 2024 tax year and puts all its goods into a single pool. Each year end it divides the ERP inventory value (FIFO, treated here as current-year cost) by a cumulative price index, from its own costs or from BLS indexes under IPIC, to restate it in base-year dollars.
Step 1: Restate year-end inventory at base-year cost
| Year end | ERP inventory (FIFO) | Cumulative index | Base-year cost |
|---|---|---|---|
| 2024 (base year) | $2,000,000 | 1.00 | $2,000,000 |
| 2025 | $2,415,000 | 1.05 | $2,300,000 |
| 2026 | $2,592,000 | 1.08 | $2,400,000 |
Step 2: Identify each year’s layer and price it
Each year’s increase in base-year cost is a new layer, priced at that year’s index: $300,000 × 1.05 = $315,000 for 2025 and $100,000 × 1.08 = $108,000 for 2026.
| Layer | Base-year cost | Index | LIFO cost |
|---|---|---|---|
| Base (2024) | $2,000,000 | 1.00 | $2,000,000 |
| 2025 layer | $300,000 | 1.05 | $315,000 |
| 2026 layer | $100,000 | 1.08 | $108,000 |
| Total, end of 2026 | $2,400,000 | $2,423,000 |
Step 3: Compute the reserve and the entry
The 2025 reserve was $2,415,000 − $2,315,000 = $100,000. The 2026 reserve is $2,592,000 − $2,423,000 = $169,000, so the 2026 adjustment is $69,000.
The year-end entry is a debit of $69,000 to cost of goods sold (LIFO adjustment) and a credit of $69,000 to the LIFO reserve.
Step 4: What a LIFO liquidation does to COGS
In 2027 the distributor cuts stock. Year-end FIFO inventory is $2,268,000 and the cumulative index is 1.12, so base-year cost falls to $2,025,000. The $375,000 decrement removes the newest layers first: the whole 2026 layer ($100,000 base, carried at $108,000) and $275,000 of the 2025 layer (carried at 1.05, or $288,750).
Ending LIFO inventory is the $2,000,000 base plus the remaining $25,000 of the 2025 layer at 1.05 ($26,250), for $2,026,250. The reserve becomes $2,268,000 − $2,026,250 = $241,750, so the 2027 entry is a $72,750 debit to COGS and credit to the reserve.
The goods released from old layers carried 2025 and 2026 costs instead of 2027 costs, which lowered COGS. Measured at the 2027 index, the liquidation effect is $100,000 × (1.12 − 1.08) + $275,000 × (1.12 − 1.05) = $4,000 + $19,250 = $23,250 of pre-tax income. That figure is what the SEC staff expects public companies to disclose when it is material, and it explains part of a gross margin improvement in a year when inventory fell.
The rules behind the LIFO reserve
Tax election and conformity. Section 472 of the Internal Revenue Code allows LIFO, and section 472(c) conditions it on the taxpayer not using another inventory method in reports to shareholders, partners or other owners, or for credit purposes (Cornell LII, 26 U.S.C. 472, no date shown). You elect LIFO by filing Form 970 with the tax return (IRS, About Form 970, April 29, 2026).
Dollar-value method. Treasury Regulation §1.472-8 covers pooling, the double-extension, index and link-chain computations, and the elective IPIC method using BLS price indexes (eCFR, October 7, 2026). Businesses with average annual gross receipts of $5,000,000 or less over the three prior years may use the simplified dollar-value method in section 474, with one pool per major category of the applicable government price index (Cornell LII, 26 U.S.C. 474, no date shown).
GAAP. LIFO is an acceptable inventory method under US GAAP. Interim results must also be on LIFO, either by allocating the projected year-end calculation or by a year-to-date calculation, and an interim liquidation expected to be replaced by year end is charged at expected replacement cost (PwC Inventory guide, sections IV 3.1, IV 3.7 and IV 3.7.1, December 2021).
Common mistakes
- Presenting FIFO income as the primary measure. FIFO figures may appear as supplemental information in the notes, but a lender package or annual report that leads with FIFO earnings can put the election at risk. PwC warns that a conformity violation can lead to involuntary termination of LIFO (PwC, IV 3.4.2).
- Booking the full-year LIFO charge in the fourth quarter. Interim periods need an allocation or year-to-date calculation.
- Mixing up pool-level and item-level testing. PwC notes that market testing for dollar-value LIFO is generally applied at the pool level, while excess and obsolete reserves are measured item by item (PwC, IV 3.8).
- Losing the layer history. The Tax Adviser points out that missing LIFO records can lead to disallowance or termination of the election (The Tax Adviser, February 18, 2026). Archive each year’s index, layers and pool assignments outside the ERP.
How to report and disclose the LIFO reserve
Show inventory net of the reserve. For SEC registrants, Regulation S-X Rule 5-02.6 requires the excess of replacement or current cost over stated LIFO value, if material, to be stated parenthetically or in a note (eCFR, 17 CFR 210.5-02, current as of October 8, 2026). Staff Accounting Bulletin Topic 11.F says the effect on income of a LIFO liquidation should be disclosed to keep the statements from being misleading, in a footnote or parenthetically on the face of the income statement (SEC, SAB Topic 11, modified September 5, 2017).
PwC says companies that have not fully adopted LIFO should disclose the dollar amount of ending inventories carried at LIFO cost and the related LIFO reserve (PwC, IV 3.5.1). Analysts add the reserve back to restate a LIFO company to a FIFO basis and subtract the change in the reserve from LIFO COGS to make margins comparable with FIFO peers (WallStreetMojo, updated February 20, 2026). Add the reserve rollforward to your financial close checklist so the note ties to the general ledger.
How ERP and accounting systems automate it
Oracle NetSuite offers LIFO as an item costing method alongside average, FIFO, group average, specific, lot numbered and standard costing (LIFO is not available in the NetSuite Australia edition), and the method cannot be changed once the item record is saved (Oracle NetSuite Help, Costing Methods, no date shown). The company default is set at Setup > Accounting > Preferences > Accounting Preferences, on the Items/Transactions subtab (Oracle NetSuite Help, no date shown). The documentation does not describe dollar-value pools, price indexes or a LIFO reserve calculation, so if your tax election is dollar-value LIFO you still need a separate pool computation. Keeping FIFO or average cost on the items and posting the reserve by journal entry avoids running two LIFO calculations that will not agree.
Epicor Prophet 21 is an ERP that Epicor says is “designed by distributors for distributors” (Epicor, Prophet 21, no date shown), but Epicor’s public Prophet 21 inventory management page (checked October 11, 2026) does not document LIFO pools, index calculations or a LIFO reserve report. Plan on exporting the year-end inventory valuation by product group to your LIFO calculation and booking the result as a manual or recurring journal entry, and ask Epicor or your partner to confirm what your release supports.
Dedicated LIFO calculators and tax firms do the pool math. LIFO-PRO sells LIFO calculation software and outsourced calculation services covering dollar-value, IPIC and internal-index LIFO, and does not publish pricing (LIFO-PRO, no date shown). Thomson Reuters’ PPC LIFO Calculation workpaper uses the link-chain method and outputs the year-end LIFO balance, the reserve, the effect on cost of sales, a layer summary and an illustrative disclosure (Thomson Reuters, no date shown). Specialty tax consulting firms such as Source Advisors list LIFO among their services (Source Advisors, November 28, 2025).
How we researched this
We read the Internal Revenue Code and Treasury regulations on LIFO, Regulation S-X, SAB Topic 11, PwC’s inventory guide and current NetSuite, Epicor and LIFO calculator documentation, checked October 11, 2026, and reviewed the pages ranking for this term. The worked example is our own illustration. This guide is general information, not tax advice.

Frequently asked questions
Can the LIFO reserve be negative?
Yes. If costs fall below the levels at which your LIFO layers were built, LIFO cost can exceed FIFO cost and the reserve turns into a debit.
Can I give my bank FIFO financial statements if I use LIFO for tax?
Not as the primary annual statements. Treasury Regulation §1.472-2(e) allows FIFO figures as supplemental information, in internal management reports and in reports covering less than a full year, but the annual income statement given for credit purposes must use LIFO.
How often should I book the LIFO reserve adjustment?
Book it every interim period you report and true it up when the year-end computation is complete. The full pool calculation depends on year-end quantities and indexes, so every interim figure is an estimate.
What is the difference between IPIC and double-extension LIFO?
Double-extension prices every item at both base-year and current-year cost, using your own data. IPIC uses BLS producer or consumer price indexes instead, which needs less data but requires mapping items to BLS categories.
What happens to the LIFO reserve if we stop using LIFO?
The accumulated reserve is reversed into taxable income through a section 481(a) adjustment, which The Tax Adviser notes is typically spread over four years. Automatic changes away from LIFO are generally unavailable until the method has been used for five years.
