Church Payroll: Minister Dual Status, Housing Allowance and Software Options

Church Payroll: Minister Dual Status, Housing Allowance and Software Options

Last updated: October 13, 2026 · Independent guide · We do not sell rankings or coverage.

Church payroll differs from ordinary payroll because ministers have dual tax status. The IRS treats a minister as an employee for federal income tax but as self-employed for Social Security and Medicare, so the church withholds no FICA from ministerial pay, excludes a properly designated housing allowance from W-2 box 1, and withholds income tax only if the minister asks. Lay staff are taxed like any other employee unless the church filed Form 8274, and your payroll system has to handle both groups correctly in the same pay run.

This guide covers each stage, its controls and what payroll vendors document about clergy pay. For fund accounting and contribution statements, see our guide to fund accounting software for churches.

The church payroll process in seven stages

  1. Classify each worker as a minister or lay employee, and as an employee or independent contractor.
  2. Designate the minister’s housing allowance by official action before any of it is paid.
  3. Set up minister pay items: FICA exempt, housing allowance excluded from income tax wages, and voluntary withholding if the minister requests it.
  4. Set up lay staff with standard FICA, or with income tax withholding only if the church has a Form 8274 election on file.
  5. Run each payroll, deposit withheld taxes and file Form 941 (or Form 944) on time.
  6. Prepare year-end Forms W-2 with the correct box 1, box 2, boxes 3 and 5, and box 14 entries.
  7. Reconcile the housing allowance with the minister and give the documents needed for Schedule SE and estimated tax.
Stage Responsible Accountable / consulted Output
1. Classify workers Administrator Personnel committee; CPA consulted Worker list with tax status and credential evidence
2. Designate housing allowance Treasurer drafts resolution Governing board approves; minister consulted Dated minutes or resolution with a definite amount
3. Minister pay setup Bookkeeper Treasurer reviews; minister signs W-4 Pay items, tax exemptions, voluntary withholding agreement
4. Lay staff setup Bookkeeper Treasurer confirms Form 8274 status Employee records with FICA on or off
5. Pay, deposit, file 941 Bookkeeper or payroll service Treasurer approves each run Payroll register, deposit confirmations, Form 941
6. Year-end W-2 Bookkeeper or payroll service Treasurer reviews minister W-2 before filing Forms W-2 and W-3
7. Allowance reconciliation Minister and tax preparer Treasurer informed for next year’s designation Excludable amount, any excess allowance, SE tax figures

Stage 1: Classify each worker

The administrator owns this stage, and the input is every person the church pays. For each one you record two things: whether the person performs ministerial services as a duly ordained, commissioned or licensed minister, and whether the church controls the work closely enough to make the person a common-law employee.

IRS Publication 517 explains the dual status. A minister is self-employed for Social Security purposes but may be an employee for income tax or retirement plan purposes for the same services (IRS Publication 517, 2025 edition). IRS Topic 417 adds that a congregation salary is generally wages, while fees paid directly by members for weddings or baptisms are generally self-employment income (IRS Topic 417, last reviewed October 8, 2026).

The common failure is treating everyone with “pastor” in their title as a minister for tax purposes. Keep a copy of each credential in the personnel file and ask your CPA when a role is unclear.

Stage 2: Designate the housing allowance

The treasurer drafts the designation, and the governing body approves it. Publication 517 says the church must officially designate the payment as a housing allowance before it makes the payment. Publication 1828 adds that a local congregation makes the designation for ministers it employs, and if no part of the salary is designated, the full salary is taxable (IRS Publication 1828, Rev. August 2015).

The output is a dated resolution or set of minutes stating a definite dollar amount for each minister. Approving it before the first paycheck of the year meets the timing rule. The minister can then exclude only the smallest of the designated amount, the amount actually spent to provide a home, and the fair rental value of the home including furnishings and utilities. The IRS also states that designated payments must be used in the year received (IRS FAQ, last reviewed October 1, 2026).

The control is simple: no allowance enters payroll without a signed resolution on file, and any mid-year change is approved before the first changed paycheck. A resolution dated after payment does not meet the IRS rule.

Stage 3: Set up minister pay items

The bookkeeper owns this stage. Inputs are the worker list, the housing resolution and any Form W-4 the minister signs. The output is a minister record with three settings.

No FICA. Publication 15-A tells employers not to show any amount as Social Security or Medicare wages for a minister on Form W-2, Form 941 or Form 944 (IRS Publication 15-A, for use in 2026). In most payroll systems you check the Social Security and Medicare exemption boxes on the employee record.

Housing allowance as a separate pay item. Create an earning that is excluded from federal income tax wages but still reported for information. Leave the minister’s total pay unchanged and reduce the salary item by the allowance amount, so gross compensation stays the same.

Voluntary withholding. A church is not required to withhold income tax from a minister. Publication 15-A says that if the minister is your employee, you may agree to withhold income tax voluntarily, and the amount can cover both federal income tax and the minister’s self-employment tax. Publication 1828 says the agreement is made on Form W-4. The extra amount is withheld and reported as income tax, never as Social Security or Medicare tax.

What goes wrong is usually a default setting: FICA is on for every new hire, so the minister has 7.65% withheld and the church pays a matching 7.65% it does not owe.

Stage 4: Set up lay staff, and decide on Form 8274

Secretaries, custodians, musicians and other non-minister employees are taxed like employees anywhere else. For 2026 the Social Security rate is 6.2% each for employer and employee on wages up to $184,500, and Medicare is 1.45% each with no wage cap (IRS Topic 751, last reviewed September 24, 2026; SSA contribution and benefit base, no date shown).

The exception is Form 8274. A church or qualified church-controlled organization that opposes paying Social Security and Medicare taxes for religious reasons can elect out of employer FICA. The form must be filed after the church has employees but before its first quarterly or annual employment tax return is due, and it does not cover services performed as a minister (IRS Form 8274, Rev. September 2022).

The election shifts the tax to the employee. Lay employees paid $108.28 or more in a year by an electing church owe self-employment tax on those wages, and the church still withholds income tax, issues Forms W-2 and files Form 941 or 944. The election is permanently revoked if the church fails to file required W-2s for two or more years and does not supply the information within 60 days of an IRS request. Before you exempt any lay employee from FICA, confirm a copy of the filed election is in the church’s records.

Stage 5: Run payroll, deposit and file Form 941

The bookkeeper or payroll service runs each payroll, and the treasurer approves the register before funds move. Inputs are hours, salary changes and any new W-4s. Outputs are pay stubs, tax deposits and, each quarter, Form 941 (or Form 944 for some small employers, per Publication 1828).

On Form 941, minister pay appears only in total wages and income tax withheld, never in the Social Security or Medicare wage lines. A useful control is a quarterly check that Social Security wages on the 941 equal lay staff gross pay only. If the two figures differ by the minister’s salary, a setting is wrong.

Stage 6: Prepare year-end Forms W-2

Publication 15-A sets the minister’s W-2 entries: all taxable compensation in box 1, the excludable housing allowance left out of box 1, nothing in boxes 3 through 6, any voluntarily withheld tax in box 2, and the housing allowance shown either in box 14 or on a separate statement. Publication 517 says the same about box 14. On the 2026 Form W-2, the IRS split box 14 into box 14a for “Other” information and box 14b for tipped occupation codes (American Payroll Association, January 12, 2026), so the housing allowance belongs in the general “Other” box.

Illustration (our own numbers): a pastor’s total package is $60,000, of which the board designated $20,000 as housing allowance in December. The pastor signed a W-4 asking for $500 a month of voluntary withholding.

W-2 box Entry Why
Box 1, wages $40,000 Salary less the designated housing allowance
Box 2, federal income tax withheld $6,000 Voluntary withholding, which can include an amount meant for SE tax
Boxes 3 to 6 Blank Ministerial pay is not FICA wages
Box 14a, other Housing allowance $20,000 Information for the minister’s return; a separate statement is also allowed

The common errors are the full $60,000 landing in box 1 because the allowance was coded as salary, or the allowance vanishing from the W-2 because it was coded as a reimbursement. Have the treasurer check every minister W-2 against the board resolution before filing.

Stage 7: Reconcile the allowance and support the minister’s return

The minister and the minister’s tax preparer own this stage, but the church supplies the inputs. The minister compares actual housing costs and fair rental value with the designated amount. Any excess that cannot be excluded is reported on Form 1040 line 1h as “Excess allowance,” according to the IRS FAQ.

The housing allowance is still subject to self-employment tax. Topic 417 says salary, net profit from fees and the housing allowance, less deductible expenses, are all subject to SE tax on Schedule SE. In the illustration above, the $20,000 allowance is excluded from income tax but is included in the pastor’s SE tax base. If withholding does not cover the total, Publication 517 says the minister generally must make estimated tax payments when expecting to owe $1,000 or more.

A minister may hold an approved Form 4361 exemption from SE tax, which is irrevocable (IRS Topic 417). Keep a copy on file, because it changes how much voluntary withholding the minister needs.

Metrics to track

  • Designation timeliness: allowances paid before board approval (target zero).
  • FICA wage tie-out: Form 941 Social Security wages less lay staff gross pay (target zero).
  • Deposit and filing timeliness: late deposits, late 941s and IRS notices per year.
  • W-2 accuracy: Forms W-2c issued after year end.
  • Allowance variance: designated allowance against the amount the minister could exclude, used to set next year’s figure.
  • Payroll cost per run: service fees divided by pay runs.

How software supports each stage

No payroll product decides worker classification or passes the board resolution for you, so stages 1, 2 and 7 stay with people. Software earns its fee in stages 3 to 6, where it applies the FICA exemption, keeps the housing allowance out of box 1, files Form 941 and prints box 14. We checked what each vendor documents publicly about those steps on October 13, 2026.

Two practical points follow from the table. First, none of the general payroll services says it calculates SECA for the minister, so voluntary withholding has to be set as an extra income tax amount on the W-4. Second, none of the vendors we checked documents a Form 8274 setting by name, so an electing church must turn off FICA for lay staff manually and confirm the 941 reflects it. Our nonprofit software pricing guide shows how costs add up when you combine accounting, giving and payroll products, and our nonprofit accounting software guide covers the general ledger side.

How we researched this

We read the IRS publications, forms and FAQs listed under Sources, then each vendor’s help documentation and pricing page on October 13, 2026, recording only what the vendor publishes. We also reviewed the pages that rank for church payroll from ADP, TechRepublic, Patriot Software and BooksTime. No vendor paid for inclusion. This is general information, not tax advice.

Frequently asked questions

Does a church withhold Social Security and Medicare from a pastor’s paycheck?

No. Publication 15-A tells churches not to report any Social Security or Medicare wages or withholding for a minister on Form W-2, Form 941 or Form 944. The minister pays self-employment tax on Schedule SE instead, unless the IRS has approved a Form 4361 exemption.

Where does the housing allowance go on a minister’s W-2?

The excludable housing allowance is left out of box 1. The IRS lets the church report it in box 14 or on a separate statement, and on the 2026 form the general “Other” box is box 14a. Boxes 3 through 6 stay blank for ministerial pay.

Can a church withhold taxes for a pastor who asks?

Yes, if the minister is a common-law employee. The minister completes a Form W-4 for voluntary withholding, and the amount can be set high enough to cover self-employment tax as well. The church reports it all as federal income tax withheld in box 2.

Is the housing allowance subject to self-employment tax?

Yes. The exclusion applies only to income tax, so the minister includes the allowance, or the fair rental value of a parsonage, in net earnings on Schedule SE.

What is Form 8274 and should our church file it?

Form 8274 lets a church that opposes Social Security and Medicare taxes on religious grounds elect out of employer FICA for non-minister staff. It must be filed before the first Form 941 or 944 would be due, and the employees then pay self-employment tax if paid $108.28 or more. The election is available only to churches with that religious objection.
